The war in Ukraine could have far-reaching consequences for budget allocations, at least in the developed world. Before the war, military spending averaged around 6.5 percent of global government budgets. Defense spending as a share of government spending and total economic output has declined since the end of the Cold War in 1990. This creates room for other public spending such as health care and infrastructure. But with the war in Ukraine, pressure to increase military spending has intensified. Germany has announced a substantial increase in its defense budget from around 1.5% of GDP in 2021 to 2% in 2022. Likewise, the United States has confirmed that it will increase military spending in FY 2023. Similar pressures are likely to reverberate in other advanced economies that are grappling with other economic burdens.

As military spending rises, other spending will come under pressure. The generous fiscal stimulus packages in advanced economies in response to the fallout from the COVID-19 pandemic lifted their average debt-to-GDP ratio by 19 percentage points in 2020. Therefore, the increase in military spending will occur against the backdrop of slower economic growth. Taxation (due to weaker global growth) and the need for fiscal consolidation to ensure medium-term fiscal sustainability. On top of that, these countries face rapidly aging populations, which means health and pension spending will continue to rise. In addition, commitments to lower emissions will require additional funding to adapt to climate change. If Europe plans to reduce its dependence on Russian energy, it will also need to spend more on infrastructure. That doesn't include any spending those countries might decide to offer to help Ukraine rebuild after the war. Other spending can be reduced to meet these new spending demands—including aid to developing countries.

Global military spending has halved, from 3.6% of GDP during the Cold War (1970-90) to 1.9% in the years after the global financial crisis (2010-19). We use statistical techniques to classify countries into three broad categories.

The largest cluster of 77 countries spends an average of 2-2.5% of GDP on the military and together accounts for 90% of global military spending. This group includes 30 advanced economies and all 15 countries with the highest absolute military spending, including China, India, Russia, the United Kingdom, and the United States.

The second group includes 20 countries that have experienced high levels of conflict, including Armenia, Azerbaijan, the Democratic Republic of the Congo, Oman and Saudi Arabia. Spending by these countries has increased, bucking global trends, but this group accounts for only 5 percent of global military spending.

In a third group of 41 countries, average spending has fallen to less than 1% of GDP, below the global average. Only two of the 42 countries are advanced economies - Lithuania and Slovenia.

Our analysis further suggests that there are three factors that influence which of these three methods of military spending a country adopts. First, high military spending by neighboring countries can be seen as a threat, prompting a country to increase defense spending. Second, when a country faces severe political instability, violence, and terrorism within its territory, it may spend more on the military. Finally, rising spending related to social sectors, including health, may put pressure on lower defense budget allocations.

Generally speaking, countries that belong to any of the eight major military alliances in the world will undertake certain obligations when they are established.
